Would you trust a lending protocol that lets you borrow against Bitcoin without surrendering custody?
Babylon Labs has proposed a system allowing users to leverage native Bitcoin as collateral within the Aave V4 lending protocol. This research-stage integration relies on Trustless Bitcoin Vaults to maintain self-custody while enabling borrowing against Bitcoin assets.
Why it matters
The proposal aims to unlock utility for idle Bitcoin holdings by allowing holders to borrow against their assets without relinquishing control. If implemented, it would bridge native Bitcoin security with decentralized finance liquidity.
The design utilizes Trustless Bitcoin Vaults, which lock Bitcoin in self-custodial Taproot UTXOs, to allow Aave to account for collateral via vaultBTC tokens. During liquidations, the system settles in WBTC to bypass the latency of native Bitcoin transactions.
The players
Babylon Labs
A startup building staking and vault protocols for the Bitcoin network to enhance capital efficiency.
Aave
A decentralized non-custodial liquidity protocol enabling users to supply and borrow various crypto assets.
HashKey Cloud
A blockchain infrastructure provider that supports institutional-grade node operations and protocol integrations.
The details
The protocol enforces rules through Taproot scripts—a set of Bitcoin protocol upgrades that improve privacy and efficiency—and zero-knowledge proofs, which verify the validity of transactions without revealing sensitive underlying data. When a loan is liquidated, the system triggers a payout in Wrapped Bitcoin (WBTC) on the Ethereum network. This ensures the lender receives value instantly rather than waiting for the settlement of native Bitcoin on its separate blockchain, allowing for automated management via Aave V4 modular spokes.
Timeline
December 3, 2025: Babylon and Aave announced their partnership.
May 25, 2026: Aave DAO temperature check began.
October 7, 2026: HashKey Cloud integration of the protocol was confirmed.
October 2026: Public testnet deployment for native BTC borrowing was active.
The Tech Race
This proposal builds directly upon the Aave V4 modular architecture to expand the protocol's supported collateral beyond existing Ethereum-based assets. It tracks alongside broader industry efforts to increase the interoperability between the Bitcoin network and decentralized finance ecosystems.
The system is currently limited to testnet deployments and holds no real capital, meaning no user interaction is yet possible. Once approved by the Aave DAO, the model will determine how Bitcoin holders eventually supply collateral while retaining custody of their original BTC keys.
The takeaway
The project represents a shift toward bridging Bitcoin's store-of-value base with DeFi lending utility. Readers should watch the Aave DAO governance forums for upcoming ARFC and AIP votes that will formalize the risk parameters.
